SEC Charges GE Funding Capital Market Services With Fraud Involving Municipal Bond Proceeds

Firm Agrees to Pay $70 Million in Settlement With SEC and Others

The Securities and Exchange Commission today charged GE Funding Capital Market Services with securities fraud for participating in a wide-ranging scheme involving the reinvestment of proceeds from the sale of municipal securities.

GE Funding CMS agreed to settle the SEC’s charges by paying approximately $25 million that will be returned to affected municipalities or conduit borrowers.  The firm also entered into agreements with the Department of Justice, Internal Revenue Service, and a coalition of 25 state attorneys general and will pay an additional $45.35 million.

The settlements arise from extensive law enforcement investigations into widespread corruption in the municipal reinvestment industry.  In the past year, federal and state authorities have reached settlements with four other financial firms, and 18 individuals have been indicted or pled guilty, including three former GE Funding CMS traders.

“Our in-depth investigations have uncovered pervasive corrupt practices in the municipal securities reinvestment market, and we are requiring financial firms one by one to step up and pay the price for their misconduct,” said Robert Khuzami, Director of the SEC’s Division of Enforcement.  “More than $743 million has been recovered from financial institutions in these settlements, much of which has been returned to municipalities that have been harmed.”

Elaine C. Greenberg, Chief of the SEC’s Enforcement Division’s Municipal Securities and Public Pensions Unit, added, “GE Funding CMS’s fraudulent practices and misrepresentations undermined the competitive bidding process and negatively impacted the prices that municipalities paid for reinvestment products.  The firm’s misconduct deprived municipalities of a conclusive presumption that reinvestment instruments were purchased at fair market value.”

According to the SEC’s complaint filed in U.S. District Court for the District of New Jersey, in addition to fraudulently manipulating bids, GE Funding CMS made improper, undisclosed payments to certain bidding agents in the form of swap fees that were inflated or unearned.  These payments were in exchange for the assistance of bidding agents in controlling and manipulating the competitive bidding process. 

The SEC alleges that from August 1999 to October 2004, GE Funding CMS illegally generated millions of dollars by fraudulently manipulating at least 328 municipal bond reinvestment transactions in 44 states and Puerto Rico.  GE Funding CMS won numerous bids through a practice of “last looks” in which it obtained information regarding competitor bids and either raised a losing bid to a winning bid or reduced its winning bid to a lower amount so that it could make more profit on the transaction.  In connection with other bids, GE Funding CMS deliberately submitted non-winning bids to facilitate bids set up in advance by certain bidding agents for other providers to win.  GE Funding CMS’s fraudulent conduct also jeopardized the tax-exempt status of billions of dollars in municipal securities because the supposed competitive bidding process that establishes the fair market value of the investment was corrupted.

In settling the SEC’s charges without admitting or denying the allegations, GE Funding CMS agreed to pay a $10.5 million penalty along with disgorgement of $10,625,775 with prejudgment interest of $3,775,987.  GE Funding CMS consented to the entry of a final judgment enjoining it from future violations of Section 17(a) of the Securities Act of 1933.  The settlement is subject to court approval.  The Commission recognizes GE Funding CMS’s cooperation in its investigation.

Enforcement Proceedings

In the Matter of Craig On (CPA)

On December 23, 2011, the Commission issued an Order Instituting Administrative Proceedings Pursuant to Rule 102(e) of the Commission’s Rules of Practice, Making Findings, and Imposing Remedial Sanctions (Order) against Craig On, CPA. The Order finds that On served as Chief Financial Officer of UCBH Holdings, Inc. (UCBH) from October 2008 until November 2009. The Order further finds that on December 14, 2011, On was permanently enjoined from future violations of Sections 17(a)(2) and 17(a)(3) of the Securities Act of 1933, Section 13(b)(5) of the Exchange Act and Rules 13a-14, 13b2-1 and 13b2-2 thereunder, and aiding and abetting violations of Sections 13(a), 13(b)(2)(A) and 13(b)(2)(B) of the Exchange Act and Rules 12b-20, 13a-1 and 13a-11 thereunder in the Civil Action entitled SEC v. Thomas S. Wu, et al., Civil Action No. 11-CV-04988-JSW (N.D. Cal.). The Order finds the district court ordered On to pay a penalty of $150,000.

According to the Order, the Commission’s Complaint alleged, among other things, that On failed to ensure the accuracy of the financial statements in the UCBH Holdings, Inc. annual report on Form 10-K for the fiscal year ended December 31, 2008; that On certified false financial statements in the 2008 Form 10-K, failed to implement a system of internal accounting controls, and falsified or caused to be falsified certain books, records, and accounts; and that On knew or should have known of losses on certain loans and other assets but failed to disclose full and accurate information about these loans and assets to UCBH’s independent auditors.

Based on the above, the Order suspends Craig On, CPA, from appearing or practicing before the Commission as an accountant, with a right to apply for reinstatement after five years. Craig On consented to the issuance of the Order without admitting or denying the findings except he admitted the entry of the final judgment. (Rel. 34-66051; AAE Rel. 3350; File No. 3-14675)

In the Matter of Eric David Wanger and Wanger Investment Management Inc.

On December 23, 2011, the Commission issued an Order Instituting Administrative and Cease-and-Desist Proceedings Pursuant to Section 8A of the Securities Act of 1933, Section 21C of the Securities Exchange Act of 1934, Sections 203(e), 203(f) and 203(k) of the Investment Advisers Act of 1940 and Section 9(b) of the Investment Company Act of 1940 (Order) against Eric David Wanger (Wanger) and Wanger Investment Management Inc. (Wanger Management).

In the Order, the Division of Enforcement (Division) alleges that Wanger and Wanger Management repeatedly marked the closing price of certain stocks held by the Wanger Long Term Opportunity Fund II, LP (Fund) to artificially inflate the Fund’s performance results in an attempt to attract new investors and keep current investors. The Division also alleges that Wanger and Wanger Management engaged in wrongful principal securities transactions with the Fund to repay unauthorized transfers of funds from the Fund’s account to Wanger Management’s account. The Division further alleges that Wanger and Wanger Management failed to timely file required forms with Commission reporting purchases of securities as required by Section 16(a) of the Securities Exchange Act of 1934 and Rule 16a-3 thereunder.

A hearing will be scheduled before an Administrative Law Judge to determine whether the allegations contained in the Order are true, and to provide the Respondents an opportunity to dispute these allegations, and to determine what, if any, remedial sanctions are appropriate and in the public interest.

The Order requires the Administrative Law Judge to issue an initial decision no later than 300 days from the date of service of this Order, pursuant to Rule 360(a)(2) of the Commission’s Rules of Practice. (Rels. 33-9288; 34-66053; IA-3342; IC-29893; File No. 3-14676)

In the Matter of Aurelio Rodriguez

On December 23, 2011, the Commission issued an Order Instituting Administrative Proceedings Pursuant to Section 8A of the Securities Act of 1933, Sections 15(b) and 21C of the Securities Exchange Act of 1934, Section 203(f) of the Investment Advisers Act of 1940, and Section 9(b) of the Investment Company Act of 1940, Making Findings, and Imposing Remedial Sanctions and a Cease-and-Desist Order. The Order finds that Respondent Aurelio Rodriguez, a former trader with Investment Placement Group, engaged in a fraudulent interpositioning scheme involving parties in Mexico from approximately January through November 2008. The Order finds that Rodriguez, acting in concert with a Mexican investment adviser, needlessly interposed a separate Mexican brokerage firm into securities transactions between IPG and the Mexican investment adviser’s institutional clients, including four Mexican pension funds. The Order also finds that, as a result of Rodriguez’s misconduct, the pension funds paid approximately $65 million more for certain securities than they would have had the Mexican brokerage firm not been unnecessarily interposed as a “middleman.” The Order further finds that,

as a result of his misconduct, Rodriguez received more than $6 million in additional markups generated from the interpositioned transactions.

Based on the above, the Order finds that Rodriguez willfully violated Section 17(a) of the Securities Act, Section 10(b) of the Exchange Act and Rule 10b-5 thereunder, bars Rodriguez from association with any broker, dealer, investment adviser, municipal securities dealer, municipal adviser, transfer agent, or NRSRO, prohibits Rodriguez from serving or acting as an employee, officer, director, member of an advisory board, investment adviser or depositor of, or principal underwriter for, a registered investment company or affiliated person of such investment adviser, depositor, or principal underwriter, and bars Rodriguez from participating in any offering of a penny stock, including: acting as a promoter, finder, consultant, agent or other person who engages in activities with a broker, dealer or issuer for purposes of the issuance or trading in any penny stock, or inducing or attempting to induce the purchase or sale of any penny stock, with the right to apply for reentry after five (5) years to the appropriate self-regulatory organization, or if there is none, to the Commission.

The Order also orders Rodriguez to pay $6,041,810.46 in disgorgement of ill-gotten gains and $613,666.85 in prejudgment interest, but waives payment of disgorgement and prejudgment interest except for $1 million and does not impose a civil penalty, based upon Rodriguez’s sworn representations in his Statement of Financial Condition. Rodriguez consented to the issuance of the Order without admitting or denying the Order’s findings. (Rels. 33-9289; 34-66056; IA-3344; IC-29894; File No. 3-14678)

In the Matter of Investment Place Group and Adolfo Gonzalez-Rubio

On December 23, 2011, the Commission issued an Order Instituting Administrative Proceedings Pursuant to Section 15(b) of the Securities Exchange Act of 1934 and Sections 203(e) and 203(f) of the Investment Advisers Act of 1940, Making Findings, and Imposing Remedial Sanctions. The Order finds that Respondents Investment Placement Group (IPG) and its CEO, Adolfo Gonzalez-Rubio (Gonzalez-Rubio), failed reasonably to supervise a former IPG trader who engaged in a fraudulent interpositioning scheme involving parties in Mexico from approximately January through November 2008. The Order also finds that the fraudulent scheme went undetected by IPG due to its failure to establish adequate policies and procedures and a system for implementing those procedures which would reasonably be expected to prevent and detect interpositioning by its traders. The Order also finds that Gonzalez-Rubio effectively allowed the trader to supervise himself and failed to respond to red flags regarding the fraudulent scheme, including a dramatic rise in IPG’s revenue resulting from the interpositioned transactions.

Based on the above, the Order finds that IPG failed reasonably to supervise the trader within the meaning of Section 15(b)(4)(E) of the Exchange Act and Section 203(e)(c) of the Advisers Act, censures IPG, orders IPG to pay $3,572,015.56 in disgorgement of ill-gotten gains, $240,012.37 in prejudgment interest, and a civil penalty in the amount of $260,000, and orders IPG to comply with certain undertakings. The Order also finds that Gonzalez-Rubio failed reasonably to supervise the trader within the meaning of Section 15(b)(4)(E) as incorporated by Section 15(b)(6) of the Exchange Act and Section 203(e)(c) of the Advisers Act, suspends Gonzalez-Rubio from associating in a supervisory capacity with any broker, dealer, investment adviser, municipal securities dealer, municipal adviser, transfer agent, or NRSRO for a period of three (3) months. IPG and Gonzalez-Rubio consented to the issuance of the Order without admitting or denying the Order’s findings. (Rels. 34-66055; IA-3433; File No. 3-14677)

A proposed rule change filed by Chicago Mercantile Exchange, Inc.
